Using a schematic diagram showing the exchange of payments, discuss briefly how a cross currency swap works between e.g. Landsvirkjun (Icelandic electric utility operating in ISK) and Citi (operating in USD) on a USD denominated bond that Landsvirkjun issued recently. Note - you don't need to show any calculations or numbers. Landsvirkjun has made a borrowing in USD and wants to swap it into ISK.

  • You do need to state who pays what, in which currency and when.
  • What would be a motivation(s) for either party to enter?
  • Comment on why a Cross currency swap would be riskier for either party than i) a FX future and ii) a vanilla interest rate swap
