Kolby Corp. is comparing two different capital structures. Plan I would result in 16,000 shares of stock and $100,000 in debt. Plan II would result in 12,000 shares of stock and $200,000 in debt. The interest rate on the debt is 6 percent.

Williams Industries has decided to borrow money by issuing perpetual bonds with a coupon rate of 10 percent, payable annually. The one-year interest rate is 10 percent. Next year, there is a 30 percent probability that interest rates will increase to 12 percent, and there is a 70 percent probability that they will fall to 7 percent. Assume a par value of $1,000.

KIC, Inc., plans to issue $7 million of bonds with a coupon rate of 7 percent and 20 years to maturity. The current market interest rates on these bonds are 9 percent. In one year, the interest rate on the bonds will be either 8 percent or 4 percent with equal probability. Assume investors are risk-neutral. a. If the bonds are noncallable, what is the price of the bonds today? Assume a par value of $1,000 and semiannual payments.

Music City, Inc., has no debt outstanding and a total market value of $220,000. Earnings before interest and taxes, EBIT, are projected to be $26,000 if economic conditions are normal. Weston Industries has a debt–equity ratio of 1.7. Its WACC is 9.6 percent, and its pretax cost of debt is 7 percent. The corporate tax rate is 35 percent.
